I have a huge database of contacts. I would like to group and categorize these into households/families.

My initial thoughts were to group by last name. However many contacts share the same last name yet aren't in the same household. Similarly, some households have different last names.

I've currently got a separate "single select" field called "household/family". THis does a good job at seperating the records; I'm not able to count how many options are being used though. Is there a better way to do this?

Hmm, you could try converting that 'single select' field into a linked field to a new table called 'Households' or some such?  That way you'll be able to always get the number of households by looking at the number of records in that new table
